Purchasing power parity

German: Kaufkraftparität

The theory that exchange rates adjust in the long run so that goods cost the same everywhere.

A country with persistently higher inflation should, by this theory, see its currency depreciate. In the short run exchange rates often stray far from PPP; over decades the link becomes visible. A well-known tongue-in-cheek example is The Economist’s Big Mac Index.
